Card 32 explained the clearing stage. Clearing is the governed interbank exchange and acceptance layer. It is where a prepared payment instruction is exchanged, checked, acknowledged, rejected, routed or accepted by the relevant clearing arrangement, receiving participant, intermediary or network. Card 33 now moves to settlement. Settlement is where the financial obligation created or confirmed through clearing is completed by moving value between institutions according to the applicable settlement model.

Settlement is one of the most important concepts in payments because it answers the strongest money question: has value finally moved between the institutions that owe and receive funds? A customer may see a payment as sent. A clearing system may accept an instruction. A receiving bank may receive a message. But the financial position between banks may still need to settle. Settlement is the point where the money-side obligation between institutions is discharged according to rules.

Learners often mix clearing, settlement, posting and customer notification. That causes weak understanding and weak requirements. Clearing is about exchanging and processing the instruction between participants. Settlement is about moving or finalizing value between institutions. Posting is about entries in a bank’s books or customer accounts. Customer notification is the message shown to the customer. These can happen close together in some rails and far apart in others, but they are not the same thing.

A simple example helps. Malla sends money from Malla Bank to Sravanthi at Sravanthi Bank. Malla Bank may debit or reserve funds internally. The payment may clear through a domestic clearing arrangement. Settlement then moves value between Malla Bank and Sravanthi Bank, or adjusts their positions through a settlement institution. Sravanthi Bank may then credit Sravanthi according to receiving-side rules. In an instant rail, these steps may be tightly connected. In a batch rail, clearing may happen first and settlement may happen later. In a cross-border route, settlement may happen through correspondent accounts and intermediaries.
